I really don't see anything wrong with selling cakes from your home if you only sell a few here and there. Or if you sell them to your friends and family.
Now if you were running a full blown bakery out of your home that could cause you a few problems.
Do you mean are your customers illegally purchasing from you because you are unlicensed? I personally don't see a problem as long as your customers are aware of what you are doing, and that you are unlicensed, and they are agreeing to that risk. As far as selling illegally, that is a fine line that almost all of us on here walk, again at our own risk. You are not in trouble till you get caught 
. I don't see the food police knocking down my door, though. You certainly can't run a bakery or sell out of a storefront illegally, but at home, personally, I don't even worry about it anymore, but I am not doing a high volume of cakes, either.
The problem I see for the baker is do they carry enough insurance if they make someone sick?

There is not much risk for food borne illness with cakes, unless you don't take care of your kitchen. I suggest that everyone take a food safety class through the health department. That way you can get certified as being food safe and as long as you vow to follow those measures in your kitchen, you should not make anyone sick. If you do, and you have to involve your insurance, you will open more cans of worms to further incriminate yourself.

As I was reading I kept thinking of the guys with the trash bags full of knock off purses in NYC. Everytime the police are cited they throw everything in the trash bag and run to the next street.
